Glossary - Warrant

A warrant is a derivative that confers the right, but not the obligation, to buy or sell a security, most commonly equity, at a certain price before expiration. The price at which the underlying security can be bought or sold is called the strike price or exercise price. Warrants are often issued by companies in conjunction with a bond or a preferred stock issue as a sweetener to make the issue more attractive to investors. They can add considerable value to investors by giving them the right to purchase shares at a predetermined price, which could be lower than the market price at the time of exercise.

Also known as

  • Stock warrant
  • Equity warrant
  • Investment warrant

Use cases examples

  • Shareholders' Agreement: Pursuant to the terms of this Shareholders' Agreement, the Company hereby grants to Investor A a warrant to purchase 100,000 shares of the Company's common stock at a strike price of $10.00 per share, exercisable at any time within the next five years.
  • Bond Issuance Document: As part of the bond issuance, each bondholder will be granted warrants to purchase up to 50,000 shares of the issuing company's stock at an exercise price of $15.00 per share, valid for a period of three years post issuance.

Considerations for investors

  • Warrants can provide significant upside potential if the company's stock price exceeds the strike price before expiration.
  • Investors must understand the specific terms of the warrant, including expiry date and strike price, to evaluate the investment's potential value.

Considerations for founders

  • Dilution of ownership could occur if the warrants are exercised, which may impact control and decision-making.
  • Issuance of warrants can be a tool to raise capital without immediately diluting equity, but the long-term impact must be carefully evaluated.
